A Markov Approach to Modelling Business Cycles and Their Implications for Returns on the S&P 500

Abstract [en]

This thesis develops a deterministic four-state chronology of the U.S. business cycle usingmonthly observations of the Federal Reserve Industrial Production Index (INDPRO) and theConsumer Price Index (CPI) from April 1947 to February 2026, giving 947 monthly observa-tions after preprocessing. Each month is assigned to one of four regimes, Expansion, Slow-down, Contraction, or Recovery, through calibrated threshold rules based on industrial produc-tion growth and inflation momentum. First- and second-order Markov chains are then estimatedfrom the resulting state sequence and compared using the Anderson–Goodman likelihood ratiotest and the Bayesian Information Criterion (BIC).

BIC clearly favours the first-order model (∆BIC = -207.22), while the likelihood ratio teststill detects statistically significant second-order dependence (p = 0.003). The main second-order result is path-dependence in Expansion persistence. An Expansion that follows anotherExpansion lasts about 13 months on average, whereas an Expansion entered directly from Con-traction lasts about 2 months, a difference by a factor of 6.5. In the first-order transition matrix,Expansion is also the dominant state, with a self-transition probability of 0.920 and a long-runstationary probability of about 78%.

The regime chronology is then linked to real S&P 500 returns. Recovery has the strongestrisk-adjusted performance (annualized Sharpe ratio 1.67), while Contraction is the only regimewith a negative Sharpe ratio (-0.07). Among five allocation strategies evaluated over 945months, the Markov Weighted strategy has the highest Sharpe ratio (0.32, compared with 0.27for buy-and-hold) and a maximum drawdown of -36%, compared with -70% for buy-and-hold.The binary sign-based timing rules effectively reduce to buy-and-hold, since expected excessreturns are positive across all predecessor states and forecast horizons.

Denna uppsats tar fram en deterministisk kronologi med fyra tillstånd för den amerikanska konjunkturcykeln. Analysen bygger på månadsdata för Federal Reserves industriproduktionsindex (INDPRO) och konsumentprisindex (KPI) under perioden april 1947 till februari 2026, totalt 947 månadsobservationer efter bearbetning. Varje månad klassificeras som Expansion, Avmattning, Kontraktion eller Återhämtning med hjälp av kalibrerade tröskelregler för industriproduktionens tillväxt och inflationens momentum. Därefter skattas förstaordnings- och andraordnings-Markovkedjor från den resulterande tillståndssekvensen och jämförs med Anderson–Goodmans likelihoodkvotstest samt det Bayesianska informationskriteriet (BIC).

BIC ger tydligt stöd för förstaordningsmodellen (∆BIC = -207.22), medan likelihoodkvottestet ändå visar ett statistiskt signifikant andraordningsberoende (p = 0,003). Det viktigaste andraordningsresultatet är att Expansionens varaktighet beror på hur tillståndet har uppstått. En Expansion som följer på en tidigare Expansionsmånad varar i genomsnitt cirka 13 månader, medan en Expansion som följer direkt på Kontraktion varar cirka 2 månader, vilket motsvarar en skillnad med en faktor 6,5. Första ordningens övergångsmatris visar också att Expansion dominerar, med en självövergångssannolikhet på 92% och en långsiktig stationär sannolikhet på ungefär 78%.

När kronologin kopplas till reala avkastningar på S&P 500 framstår Återhämtning som den mest attraktiva regimen ur ett riskjusterat perspektiv (annualiserat Sharpe-tal 1,67), medan Kontraktion är den enda regimen med negativt Sharpe-tal (-0,07). Bland fem utvärderade allokeringsstrategier under 945 månader uppnår Markov Weighted-strategin det högsta Sharpe-talet (0,32 jämfört med 0,27 för buy-and-hold) och ett maximalt drawdown på -36%, jämfört med -70% för buy-and-hold. De binära teckenbaserade timingstrategierna reduceras i praktiken till buy-and-hold, eftersom de förväntade överavkastningarna är positiva oavsett föregående tillstånd och prognoshorisont.
